Statutory bonus versus performance bonus and how payroll should separate them

The word bonus can describe different payments. A statutory bonus follows the relevant legal framework, while a performance bonus or sales incentive may arise from an employment arrangement or business scheme. The presence of bonus in CTC does not by itself establish that a statutory obligation has been met.

Payroll should identify the nature of the payment before choosing the eligibility test, calculation base, earning period and reporting treatment. A broad annual bonus column can hide important differences.

Start with the statutory applicability assessment

Check whether the establishment and employee fall within the relevant bonus provisions, including applicable wage thresholds, qualifying service and the calculation rules. The Code on Wages contains the statutory bonus framework, and the relevant rules and notifications complete the operating requirements. [1] [2]

Avoid applying a remembered historical eligibility limit to every employee and year. Keep the current source and the reason for inclusion or exclusion with the bonus working, particularly when a wage-definition change affects your analysis.

Treat performance payments according to their substance

A sales commission, a quarterly target incentive and an annual performance award may have different contractual conditions. Document the performance period, eligibility, approval and whether any part is guaranteed. Do not convert an unpaid contractual amount into a discretionary payment merely by changing its payroll label.

The Ministry’s March 2026 clarification addresses annual performance-based incentives in the Labour Code wage context. [3] That clarification is not permission to assume every recurring variable payment has the same treatment for every law or tax purpose.

Do not assume an automatic set off

Before treating a performance payment as satisfying a statutory bonus obligation, obtain the appropriate legal assessment and document the basis. The question is not answered by the fact that the employee received some money with the word bonus on the payslip.

For example, a business pays a quarterly sales incentive to a small group but has a wider population potentially covered by statutory bonus requirements. The incentive payment does not explain the position of employees who never participated in the sales scheme. Each population needs its own eligibility record.

Keep the calculation and accrual traceable

Maintain the accounting year, qualifying service, applicable wage base, approved calculation and amounts already paid. Reconcile any advance or interim payment to the final liability so it is not duplicated or forgotten.

If finance accrues an estimated bonus monthly, keep that estimate separate from the employee’s finally determined entitlement and the actual payment. A provision is an accounting record; it is not evidence that an employee has been paid.

Explain the result to employees

Show which scheme the payment belongs to and the period it covers. Where an employee is excluded from a statutory calculation, retain the reason and route any dispute to the responsible owner. Review tax and contribution treatment separately rather than assuming all bonus payments are treated identically.

Payroll Advisor can help organise approved bonus inputs and reconcile the payroll outputs. The first step is a correct classification, supported by the applicable law and the employer’s actual scheme.
